In the opinion of the Company, all adjustments necessary to present a fair statement of the financial position and results of operations for the periods covered by this report, consisting of recurring accruals, have been made.
- 2.
The Company's significant accounting policies are des cribed in its Note 1 of Notes to Financial Statements included in its 1983 Annual Report on Form 10-K filed with the Securities and Exchange Commission.
For in terim reporting purposes, the Company follows the same accounting policies.
This interim report should be read in conjunction with the Company's most recent annual re port and its previous interim reports on Form 10-0 as filed with the SEC.

In May 1984, the Company issued $53.0 million of first mortgage bonds to secure a loan agreement for flexible demand pollution control revenue bonds issued by the California Pollution Control Financing Authority.
The proceeds from the bonds, which have an initial interest rate of 7% and are redeemable under various options through May 1,
- 2008, will be used to pay the costs of certain air and water pollution control and solid waste disposal facilities.
The agreement with the Financing Authority provides for deposit of the proceeds with a trustee and the disbursement of such funds based upon construction expenditures for qualified facilities.
At June 30,
- 1984, the amount of proceeds still on deposit with the trustee was $7.9 million, including accrued interest.
Effective April 1,
- 1984, the Company had reduced its unsecured short-term lines of credit to $130.0 million in anticipation of reduced construction financing needs.
- 4.
In the 1970's, when future shortages of fuel oil were
- expected, the Company entered into long-term contracts for the purchase of minimum amounts of fuel oil under take-or-pay contracts.
In
- 1979, in an effort to reduce a short-term oversupply of fuel oil, the Company re negotiated a contract to reduce the 1979 and 1980 mini mum annual commitments and increase the total commitment for later years when the additional fuel oil was expect ed to be needed.
In 1982, due to the unpredicted avail ability of less expensive natural gas, which under revised forecasts was expected to continue through the expiration of the 1979 restated contract, the Company entered into an agreement to suspend the 1979 restated contract.
Terms of the suspension agreement included Page 6 of 17
SAN DIEGO GAS & ELECTRIC COMPANY NOTES TO FINANCIAL STATEMENTS (Unaudited) underlift payments of $46.8 million to the supplier and fuel oil transporter not to deliver 6.9 million barrels of fuel oil.
The California Public Utilities Commission (CPUC) initially acknowledged a ratepayer benefit from the suspension of purchases under this contract and authorized the Company, effective January 1,
- 1983, to adjust rates to recover these costs over two years, sub ject to refund pending a further review of the reason ableness of the negotiated price for the underlift charge.
Through June 30, 1984, $37.7 million of these revenues had been recovered in rates.
On February 1, 1984, the CPUC ruled that the Company had been unreasonable in entering into the 1979 restated contract.
Because of its
- finding, the CPUC did not address the reasonableness of the Company's actions in 1982, but instead found that issue to be moot.
Further hearings were ordered to determine an appropriate disal lowance.
In March 1984, the Company filed an application for rehearing of the February 1,
1984 decision.
The CPUC has not responded to the application.
Further hearings were held during the second quarter of 1984 to determine an amount of the disallowance associ ated with the CPUC's February decision.
Several pre liminary estimates of the potential disallowance, ranging from zero to $114 million, were presented by the Company and the CPUC Staff.
The most recent CPUC Staff proposal is a disallowance of
$65.0 million.
The Company believes that there should be no disallowance,
- but, if one is assessed, it should not exceed $4.6 million.
The Company continues to believe that its actions have been reasonable and that there is no justi fication for reevaluating circumstances in the distant past.
The Commission is not limited to these proposals when determining the disallowance.
A final decision on the amount of the disallowance is expected later this year.
The Company, however, cannot predict the ultimate amount of the disallowance and the effect on its results of operations.
- 5.
San Onofre Nuclear Generating Station (SONGS) Unit 1 has been out of service since February 1982 for inspections and plant modifications required by the Nuclear Regulatory Commission (NRC).
The NRC accepted a pro posed plan encompassing all mandated and proposed NRC Page 7 of 17
SAN DIEGO GAS & ELECTRIC COMPANY NOTES TO FINANCIAL STATEMENTS (Unaudited) modifications to Unit 1.
Related reviews and discus sions regarding the details of implementation of the plan are continuing.
One of the NRC's requirements entails the replacement of specific equipment by March 31, 1985.
Since this equipment cannot be procured and installed by this
- date, Southern California Edison (Edison) has requested an extension from the deadline to November 30, 1985.
As proposed, the total amount of such expenditures for ongoing modifications would be limited to no more than
$30 million per calendar year, with the Company's share being no more than $6 million.
Initial costs for re start are estimated to be no more than $37.5 million, with the Company's share being no more than $7.5 mil lion.
The total scope and cost of the plant modifica tions that ultimately will be required are not known at this time.
In October
- 1983, the CPUC began an investigation into the outage of Unit 1.
In May 1984, the CPUC issued a decision which stated that the $37.5 million Edison and the Company are spending on the NRC restart modifica tions will be cost-effective for customers in light of what it would cost the utilities to replace Unit l's electrical output through other means.
The decision stated that Edison and the Company must obtain CPUC approval of any restart expenditures in excess of $37.5 million.
Furthermore, Edison and the Company must obtain CPUC authorization before beginning any addi tional modifications not required for the restart of Unit 1.
The CPUC also ordered the utilities to individually elect one of two alternatives for Unit 1.
The first would remove the unit from rate base and allow the accrual of carrying costs on this investment.
If the unit returns to service, the carrying costs would be added to rate base.
The second alternative would allow the unit to remain in rate base.
- However, if the re turn to service of the unit is delayed beyond January 1, 1985, up to approximately $11.5 million in revenues col lected by the Company in 1984 could be returned to cus tomers.
This amount represents a portion of the total 1984 annual revenue requirement of approximately $36 million for Unit 1,
all of which is subject to refund pending the outcome of the CPUC's investigation into the outage of Unit 1.
Both Edison and the Company selected the second alternative.
In July 1984, the CPUC ruled that no penalty will be assessed if Unit 1 returns to service by January 1, 1985 and meets commercial operation criteria by February 1,
1985.

In another matter relating to Unit 1, the Company incur red $14.8 million for resleeving expenses plus related costs for replacement power.
Recovery of the resleeving expenses is also subject to refund pending the outcome of CPUC investigations and the Company's litigation against the contractor allegedly responsible for the construction defects.
In April
- 1984, the Federal District Court granted summary judgment in favor of the contractor on all claims except those claims based upon the failure of the contractor to provide correct infor mation in order to avoid damage to the steam genera tors.
The Company filed a motion for reconsideration of the Court's ruling which was denied by the Court on July 16, 1984.
The results of this litigation for damages, claiming the resleeving expenses and more than $50 mil lion in replacement power costs, may be subject to CPUC review.
On May 21,
- 1984, the contractor answered the Company's complaint and filed a cross-claim against the Company for alleged abuse of process seeking an unspecified amount for compensatory and punitive damages.
The Company filed a motion to dismiss the cross-claim, which was denied by the Court on July 16, 1984.
The Company believes the cross-claim to be without merit and will oppose it vigorously.
The ultimate effect of these matters on the Company's financial position is not presently determinable; how
- ever, management does not expect that the ultimate impact resulting from CPUC actions will have a material effect on the Company's financial position.
- 6.
The CPUC has granted partial recovery of the addition of SONGS Units 2
and 3
to rate base and has approved a
balancing account for the unrecovered investment-related costs.
The revenues associated with investment-related costs totaled $110.4 million through June 30, 1984.
Of this amount,
$59.9 million has been recovered in rates subject to refund.
The remaining $50.5 million has been accrued in a balancing account.
The ultimate recoverability of revenues authorized for SONGS Units 2 and 3 depends upon a Phase 2 decision, which will be issued after a review by the CPUC of the reasonableness of the construction costs incurred for Units 2 and
- 3.
The Company's current estimate of its share of total construction costs for Units 2 and 3
is approximately $880 million.
The CPUC commissioned a consultant to identify items where investigation may be required and to provide estimates as to the range of Page 9 of 17

A second-stage preliminary report identified 30 issues, 13 of which could be quantified.
The Company's share of costs associated with these 13 issues is approximately $200 million.
In May 1984, the CPUC approved the retention of the con sultant to continue the review of the reasonableness of construction costs for Units 2 and
- 3.
The Company be lieves that the total costs for Units 2 and 3 are reason able and justified, and compare favorably with other nuclear projects being built in a comparable time frame.
Hearings on the reasonabless issue are expected to begin in mid-1985 and a final decision is expected in late 1985 or early 1986.
The CPUC has also ordered a performance incentive plan for Unit 2 which sets a target capacity factor range of 55 to 80 percent of maximum potential utilization of the unit.
If the unit operates below the range, a penalty will be assessed.
Unit 2 continues to operate within the range prescribed by the CPUC.
Further hearings have been held on implementation and modification of the tar get capacity factor and oral arguments are scheduled for mid-September 1984.
A decision covering this issue, as well as the Company's 1984 rate requests for Units 2 and 3, is expected in late 1984.
This decision is expected to expand the performance incentive plan to include Unit
- 3.
In September 1983, the CPUC directed the Company and the CPUC Staff to undertake studies of various alternative ratemaking methods for SONGS Units 2
and
- 3.
In April
- 1984, the CPUC Staff recommended to the Commission that it adopt a form of alternative ratemaking known as trend ed ratebasing.
Trended ratebasing is designed to defer recovery of the investment. When compared to traditional ratemaking practices, trended ratebasing produces lower cash flow in the early years of operation and higher cash flow in the later years.
The Company believes that rate making in accordance with traditional procedures will not produce a dramatic increase in rates and that adoption of an alternative ratemaking method is unwarranted.
Hear ings on the matter have been completed; oral arguments are scheduled for mid-September 1984 and a decision is expected later this year.
The ultimate outcome as a result of the CPUC's review of the reasonableness of the construction costs for the units, the adoption of the target capacity factor and consideration of deferred capital recovery mechanisms is not presently determinable.

The Company has commenced litigation in federal courts in an effort to collect a $31.2 million claim relating to a prior fuel oil exchange.
The corporate defendants and related entities have filed Chapter 11 bankruptcy
- cases, and the Company has filed an involuntary bank ruptcy petition against the defendants' principal officer.
Various defendants have filed counterclaims against the Company and four officers for damages.
The counter claims in their present form seek damages in excess of
$85 million.
The possibility of a settlement is being explored but any settlement would be subject to court approval.
In the absence of such settlement, the Company will vigorously oppose these counterclaims and, in any case, believes that the ultimate outcome will not have a material effect on its financial position.

MANAGEMENT'S DISCUSSION AND ANALYSIS OF FINANCIAL CONDITION AND RESULTS OF OPERATIONS Liquidity and Capital Resources The liquidity of the Company continued to improve in the second quarter.
Construction expenditures of approximately
$47 million were largely paid for by the drawdown of funds on deposit with the trustee related to the issuance of $150 mil lion of Series BB and $53 million of Series CC First Mortgage Bonds.
Series BB was issued to secure a loan agreement for the industrial development revenue bonds issued by the city of San Diego in September 1983.
Series CC was issued to secure a loan agreement for the flexible demand pollution control revenue bonds issued by the California Pollution Control Financing Authority in May 1984.
Additionally, the Company's internal generation of cash from operations has shown improvement during the second quarter.
In the future, to provide funds in excess of the funds held by the trustee and those internally generated, financing may be obtained from bank loans, commercial paper and other ex ternal sources.
The Company is examining the possibility of financing additional pollution control equipment associated with SONGS Unit 3 using pollution control revenue bonds.
The Company does not currently anticipate any further issuances of long-term debt to meet construction requirements during 1984-1985.
The Company anticipates no offerings of preferred stock and has no current plans for issues of common stock other than through the Common Stock Investment Plan, Savings Plan and the Tax Reduction Employee Stock Ownership Plan during 1984-1985.
- However, financing plans are subject to continuing review and may be altered in response to changes in capital markets, as well as changes in the Company's internal generation of cash and total cash requirements.
Effective April 1,
- 1984, the Company reduced its unsecured short-term lines of credit to $130 million in anticipation of reduced construction financing needs.
Results of Operations Earnings applicable to common shares for the quarter and six months ended June 30, 1984 increased $2.5 million and
$3.8 million, respectively, when compared to the same periods in 1983.
Earnings per common share remained unchanged at $0.69 for the quarter ended June 30, 1984 compared to 1983 as a
result of a larger number of average common shares outstand ing.
For the same reason, earnings per common share de creased $0.02 for the six months ended June 30, 1984 when compared to the same period in 1983.

Decreases in electric fuel and purchased energy and gas pur chased for resale reflect a change in the fuel mix, a decrease in underlift charges and lower fuel prices.
Increases in non fuel operating expenses
- reflect, in
- part, increased costs related to the Heber Binary Project, system growth, particu larly the addition of SONGS Units 2 and 3,
as well as the im pact of inflation and customer growth.
The increase in taxes on operating income is primarily the result of increased pre tax operating income and deferred income tax provisions.
Total allowance for funds used during construction decreased due to less construction work in progress in 1984 as a result of the transfer of SONGS Units 2
and 3 to plant in service.
The credit for taxes on non-operating income is significantly less than in the same quarter and year-to-date in 1983 primar ily because of the commercial operation of SONGS Units 2 and
- 3.
This resulted in a smaller allocation of the tax benefits of interest expense to taxes on non-operating income.
Higher interest charges related to long-term debt and lower interest charges related to short-term debt are due to the issuance of first mortgage bonds and lower balances of short-term debt out standing.
Preferred dividend requirements decreased because of the purchase and retirement of $42.5 million of preference stock in 1983.

OTHER INFORMATION ITEM 1.-LEGAL PROCEEDINGS Exchange Transactions The possibility of a settlement in the fuel oil exchange transactions, reported in Form 10-K for the year ended December 31, 1983, is being explored, but any such settlement is subject to approval by the United States District Court, Southern District of Texas.
See Note 7 of Notes to Financial Statements regarding this matter.

Energy Cost Adjustment Clause (ECAC)
Based upon arguments presented in the November 1983 ECAC pro
- ceeding, the CPUC ruled that the Company had been unreason able in entering into the 1979 restated contract with Tesoro.
Hearings on the disallowance issue have been com pleted; a final decision on the amount of the disallowance is expected later this year.
See Note 4 of Notes to Financial Statements for a further discussion of this matter.
Except for the CPUC's intention to scrutinize the terms of the existing contract with Hawaiian Independent Refinery, Inc.
and the Tesoro gathering charges (not related to the 1979 restated contract), the CPUC Staff has stipulated to the reasonableness of all other issues in the November 1983 ECAC.

Southwest Powerlink On August 7, 1984, the CPUC issued a decision authorizing the inclusion of the Southwest Powerlink in rate base.
The pro ject consists of a 500 kv line from San Diego to the Palo Verde Switchyard in Arizona, plus associated substations and interconnecting 230 kv lines.
The Company will be allowed a rate increase of $44.0 million on an annualized basis.
Of this amount,
$40.3 million represents the revenue increase for this proceeding.
The remaining $3.7 million is for investment-related costs and an amount equivalent to allow ance for funds used during construction for the Powerlink between the date of commercial operation (June 19, 1984) and the date of the decision.
The CPUC also directed the Company to file within 45 days an application for approval of the May 1983 sale of a 14% in terest in the project to the Imperial Irrigation District.
The Company is preparing the application, which will indicate that the sale was in the best interest of the ratepayers.
1986 General Rate Case On June 6,
- 1984, the CPUC issued a resolution revising the rate case plan for all California utilities.
General Rate Cases will now be filed every three years instead of every two years (with an attrition allowance for the two interim years).
The Company is preparing for its 1986 Test Year General Rate
- Case, including an attrition allowance for 1987 and 1988.
The notice of intention will be filed in September 1984, and the application in December 1984.
Hearings are expected in mid-1985 and a decision is expected in late 1985, with rates to be effective January 1, 1986.
Gas Rates In February 1984, the CPUC ordered the Company to adjust the Supply Adjustment Mechanism (SAM) balancing account to return overcollections which resulted from SAM proration or billing lag.
The impact on the Company is approximately $2.2 mil
- lion, reflecting an adjustment retroactive to 1978.
The Company filed a petition for rehearing citing the retro activity of the decision as inappropriate which the CPUC denied in May 1984.
In June 1984, the Company joined by the other two major gas utilities in the state, filed an appeal with the California Supreme Court.
The Supreme Court is expected to decide later this year whether to hear the case.

The CPUC authorized an annual rate decrease of $16.4 million, as compared with the Company's revised estimate of $14.3 million.
The Company had previously requested a

$24.5 million but revised this amount on May 16, 1984 when base line rates went into effect.
The authorized decrease reflects the lower cost of gas purchased from the Company's supplier and changes to the CAM balancing account balance.
